When I was using Itunes, I remember that when I wanted to put any video inside of my Ipod Itunes took the video and encoded in to their own proprietary video format. What I noticed was the fact that if the quality was low, in the process, ITunes use to fix it and give higher quality in such a way that it was neat, nice and clean. I was wondering if there is such a tool on linux that could take a low quality video and add the missing component to make the video look better?

What you are describing is technically impossible. You can't make a high-quality video out of a low-quality one.
What it may have done is merely shrink the size of the video so that you can't tell it's low quality.
I believe the resolution of the video iPod is 320x240. At that resolution, it'd have to be really low quality for you to be able to tell.For external use only.
